One of the biggest reasons the Hercules sequel never saw the light of day was that John Lasseter took over as Disney's principal creative advisor in 2006. When he realized that Disney's straight-to-video projects were not as profitable as they should have been, he decided to cancel all straight-to-video movies that were in the works. Since Hercules II: The Trojan War was also set to release on straight-to-video, it got permanently canceled.
